Within a limited partnership, the general partners (GPs) are the hands-on operators. This means that if the business incurs debts or lawsuits that its assets cannot cover, the personal assets of the general partners can be used to satisfy those claims. This contrasts with an LP, where management is restricted to general partners to protect the limited partners’ liability shield.

Advantages of a Limited Partnership

One of the primary benefits of a limited partnership is its effectiveness in attracting investment capital. The limited liability offered to silent partners makes it an appealing opportunity for individuals and institutions who want to invest in a business without exposing their personal assets to risk.

Limited partnerships also benefit from pass-through taxation. The business itself does not pay income tax; instead, profits and losses are “passed through” directly to the partners. Each partner then reports their share of the income or loss on their personal tax returns, avoiding the “double taxation” that can occur with corporations. The clear separation of duties between management and investors also streamlines operations.

Disadvantages of a Limited Partnership

The most significant drawback of a limited partnership is the unlimited personal liability assumed by the general partners. This exposure can be a substantial deterrent for potential managers.

Another consideration is the formality and cost involved in setting up and maintaining an LP, which are greater than those for a general partnership. For limited partners, the primary disadvantage is their complete lack of management control. They must entrust their capital to the general partners with no say in how the business is run.

Forming a Limited Partnership

The creation of a limited partnership involves specific legal steps. The foundational document is the partnership agreement, a comprehensive contract that details the roles, responsibilities, profit distribution, and capital contributions of both general and limited partners. This agreement governs the partnership’s internal operations and defines the relationship between all parties.

To be legally recognized, the partnership must also file a Certificate of Limited Partnership with the appropriate state authority, typically the Secretary of State.
